Heres the deal,

The alarm chirps once when doors are locked
Chirps twice when doors are unlocked

You can activate the panic alarm when holding the button down and de-activate it no problem.

But when you arm the alarm you can shake the car...lift up the handles...jump up and down on the roof even and the alarm will not go off no matter what i try.
Any ideas or suggestions as to why the alarm does not function ... other then ... (dude dont jump on your car's roof )

the vibration sensitivity on the alarm module is either turned off, or set very very low. you'll need to locate this and adjust the sensitivity.

door handle function is wired up to your interior lighting usually. when your door handle is lifted on e36's, the interior lights come on. if wired up, this will trip the alarm.. there's a chance the alarm doesn't have this functionality, or they just didn't wire this up. also, make sure your courtesy light button (interior lights) is set in the middle section. not off, and not always on. on some alarms if this is set off, it creates a broken circuit and the alarm module will act wacky.

try leaving the windows down....lock the car up...and try to reach in....unlock the doors by hand....or pop the hood....all without using any keys or remotes :)

I did as you suggested...when i reach in and pull the hood latch the alarm goes off
So im thinking its also as you said

Do you know where this is located and how to adjust it by any chance?

depends, is it a stock alarm or aftermarket?
it would be either under the drivers side kick panel, or passenger side kick panel. on e36's the drivers side has all the wires right there for wiring up the alarm, so most aftermarkets end up being installed there.

Stock alarm is located behind the glove box. There is one harness plug going into the alarm module itself, and the alarm itself is stamped with BMW either embossed, or in white lettering.

There are 4 screws on the alarm itself you will need to remove. Inside you will see two dip switches. The dip switches are clearly marked "1" and "2", and with "OFF" and "ON" clearly marked as well. Both switches are right beside each other. These will adjust the sensitivity and glass breakage sensitivty of the alarm, the settings if I remember correctly are:

switch 1 = ON
swtich 2 = ON

switch 1 = OFF
switch 2 = ON

MEDIUM (factory default)
switch 1 = ON
switch 2 = OFF

switch 1 = OFF
switch 2 = OFF
